The Future of Business with Decentralized Finance
When Bitcoin (BTC) was first launched in 2009, few analysts understood just how critical decentralized finance (DeFi) would become to the global economy less than two decades later. Yet, despite its clear effects on global business, there remains a lot of uncertainty about DeFi as a core concept.
For the uninitiated, DeFi leverages decentralized blockchain technology to recreate traditional financial services without intermediaries such as banks. Instead, consensus mechanisms and self-executing “smart contracts” allow DeFi users to borrow, lend, trade, and invest within a given peer-to-peer network. Such ecosystems have already democratized once-inaccessible financial services and put them in the hands of anyone with an internet connection.
DeFi solutions also offer much more than accessibility. They can also offer greater transparency and reduced costs. In the case of private coins like Monero (XMR) that are stored in an XMR wallet, they have even been used to improve privacy and bypass controls set by authoritarian regimes, often with the help of secure solutions like using a dedicated cryptocurrency exchange platform.
In any case, many stakeholders in traditional financial systems are understandably wary, as DeFi takes power away from governments and financial institutions and permits individuals to have direct control over their assets. Still, it’s evident that, even if DeFi doesn’t become the predominant mode of finance over the next few decades, there is a ready pool of investors and businesses for whom it makes the most sense.
Here are some of the expected effects a wider adoption of DeFi may have on businesses and the global economy:
- Significantly Wider Financial Inclusion
The most important change that DeFi will bring is the opening of doors for financially disenfranchised individuals worldwide. Much of the world’s population remains underbanked or unbanked, seriously hindering access to safe financial services. Ridding the financial system of gatekeepers and using the full potential of today’s digital transformation trends can bring banking services to populations that traditional financial institutions often overlook. In turn, with more cash circulating in various economies, new business opportunities and avenues to wealth-building may be explored.
- Global “Disintermediation” and Cost Reduction
“Cutting out the middle-man” has always been regarded as a solid business practice and DeFi is enabling this at a massive scale. The removal of intermediaries such as banks and brokers is already resulting in prices that more accurately reflect the value of goods and services.
- Liquidity and Capital Efficiency
Continuing with the theme of disintermediation, DeFi has introduced new mechanisms for generating liquidity, such as decentralized exchanges (DEXs) and automated market makers (AMMs). These innovations allow users to trade assets without relying on traditional intermediary-controlled exchanges. For businesses, this means enhanced liquidity and potentially new levels of capital utilization efficiency.
- Programmable Finance
Self-executing smart contracts are now enabling new products that can be customized and automated. Smart contracts are software that automate certain parts of an agreement between two parties, such as the fulfillment of a service to a user upon sending payment to the service provider. This also includes everything from recurring payments to insurance payouts that are executed automatically without human intervention, freeing businesses to work on value-adding activities.
- Innovation in Financial Products
DeFi has spearheaded a range of never-before-offered financial instruments. Products like yield farming, flash loans, and liquidity pools are now driving new business models and investment opportunities, even within regions and demographics that lack access to traditional finance.
- Challenges in Regulatory Compliance
Decentralized financial ecosystems and government regulation are seemingly contradictory to one another, and this is true in certain respects. Indeed, DeFi systems are often used in oppressive societies precisely because they operate outside of traditional banking regulations. Figuring out the right balance will be an issue that may take decades to resolve, if at all.
- Security Concerns and Smart Contract Risks
While blockchain technology is secure by design, malicious actors are nothing if not innovative. Exploits and hacks in DeFi protocols as well as human-focused attacks have resulted in successful breaches of DeFi systems. With more powerful computing technologies now on the horizon, the basic protections of decentralized databases may no longer be adequate, demanding a continuous evolution of DeFi frameworks.
- Integration with Traditional Finance
The future of DeFi may not be in the creation of new parallel systems but, instead, its wider integration with traditional finance. This may result in a single system where both centralized and decentralized financial products coexist. In many ways, this is already the present of DeFi, with smaller networks and major financial institutions alike exploring ways to leverage DeFi technologies within traditional finance applications.
What Is The Future of Decentralized Finance?
DeFi has reshaped the financial landscape in ways beyond simple fiat currency alternatives. As technologies and, more importantly, attitudes towards current monetary and financial systems develop, DeFi is only going to become more relevant in more areas of life, even among those who may not be current stakeholders in contemporary DeFi systems.
The main challenge may be for regulators to catch up with this evolving space, and DeFi adoption may slow down as a result of attempts by old system stakeholders to inject more oversight into new spaces. More optimistic views posit that DeFi could become the cornerstone of a decentralized global financial system that fully maximizes opportunities for businesses and individuals.
Even if DeFi largely stays within the same lanes that it currently occupies, we can expect DeFi to offer more advanced financial products with better integration with traditional finance, opening new possibilities for breaking the grip of traditional finance. With its promise of wider financial inclusion for once-disenfranchised people around the world, we should hope for at least this outcome soon.
